Did you try this with multiple avi's, or just one? I have good results when I use an avi that has been created from a capture, or from an existing avi, for example a DIVX movie. I use Virtualdub to split the avi to run for less than 74 minutes, then TMPGEnc to turn it into an MPEG. TMPGEnc has options for MPEG1 or 2. The results with MPEG1, i.e. VCD standard are never particularly good, and some of the rendered results do remind me of your pink squares. The quality of a VCD is rarely excellent. SVCD is much better but you are limited to about 35 minutes of video on a CD. With Nero you can get it to fit longer movies onto a VCD by reducing the frame rate, which introduces the effects you describe. When you get the settings right, TMPGEnc is as good as any MPEG encoder, better than the built in encoder in Nero. Persevere with it.
